Terrain Generation (Fluid and solid)

I'm just wondering if anyone has any ideas about how one might go about implementing similar terrain to the terrain in the game "From Dust". I am looking to achieve a similar effect, to be able to manipulate the fluids and land in the scene in real time.

Most responses on the subject that I've seen are pointing towards using particles to create the effect, I am just wondering if anyone is able to point me in the right direction with a paper on the subject.
